Client Recommendations & Investment Strategies

About 30% of the Series 66 asks you to apply knowledge to a client: gather the profile, quantify and label risk, build and measure a portfolio, manage taxes, and plan for retirement and education. This is where modern portfolio theory (MPT) meets suitability. You will need the vocabulary of the efficient frontier, beta, alpha, the Sharpe ratio, standard deviation, and correlation, plus the mechanics of duration, bond ladders and barbells, capital-gains and wash-sale tax rules, and the main retirement and education account types. The unifying principle is fiduciary suitability: every recommendation must fit the specific client's objectives, time horizon, risk tolerance, tax situation, and constraints.

Client Profiling & Suitability

Suitability is impossible without first knowing the client, so a recommendation can never precede the profile. The adviser gathers both financial and non-financial facts: income, net worth, liquidity needs, existing holdings and debts, tax bracket, investment experience, and the client's objectives (growth, income, preservation, speculation), risk tolerance, and time horizon, along with any constraints such as liquidity requirements, legal restrictions on a trust, or personal values that rule out certain sectors. Time horizon is often the single most powerful input. A goal that is only a year or two away, such as a down payment, favors liquidity and capital preservation, so money-market funds, short CDs, and Treasury bills are appropriate; putting that money in equities exposes it to a market drop right before it is needed. A goal decades away, such as a 30-year-old's retirement, can bear far more equity risk because there is time to recover from downturns and to let compounding work. Matching the vehicle's volatility to the horizon is the essence of many exam questions. A recurring suitability problem is the concentrated position, especially a client holding a large block of employer stock. Concentration piles on unsystematic (company-specific) risk: if the employer falters, the client can lose both a job and a nest egg at once. The fiduciary response is to recommend diversification, mindful of tax consequences and any restrictions on the shares. Advisers must also manage behavioral biases. Loss aversion (feeling losses about twice as intensely as equal gains) drives clients to panic-sell at bottoms; overconfidence drives overtrading; anchoring fixes clients on a purchase price. The adviser's job is to coach the client toward a disciplined, written plan and to keep emotion from overriding the strategy.

Suitability begins with understanding the client's financial situation, objectives, risk tolerance, time horizon, and constraints before any recommendation.
Time horizon strongly shapes recommendations; short-horizon goals favor liquidity and preservation, while long horizons can bear more equity risk.
Concentrated positions, especially in employer stock, create outsized unsystematic risk that advisers should address through diversification.
Behavioral biases such as loss aversion can lead to poorly timed selling; advisers coach clients toward a disciplined plan.

Asset Allocation & Portfolio Strategy

Asset allocation, the division of a portfolio among stocks, bonds, cash, and other assets, is generally the largest driver of long-term results, more than individual security selection. The exam distinguishes two main approaches. Strategic asset allocation sets long-term target weights that reflect the client's goals and risk tolerance, then rebalances back to those targets periodically as markets push the mix off course. Tactical asset allocation permits deliberate short-term deviations from the targets to exploit a manager's market view, then a return to the strategic weights. Strategic is the disciplined baseline; tactical is an active overlay. Diversification is the practical tool MPT gives us. By combining assets whose returns do not move in lockstep, an investor lowers portfolio volatility without necessarily sacrificing expected return. The strength of the benefit depends on correlation, a number from -1 to +1. Assets with low or negative correlation smooth the ride; assets with correlation near +1 barely diversify at all. Diversification can shrink unsystematic (specific) risk toward zero, but it cannot remove systematic (market) risk, which affects nearly all assets at once and is the risk beta measures. The efficient frontier formalizes the goal. Plotting expected return on the vertical axis against risk (standard deviation) on the horizontal axis, the efficient frontier is the curve of portfolios that deliver the highest expected return for each level of risk; any portfolio below the frontier is inferior because a better mix exists at the same risk. A rational, risk-averse investor chooses a portfolio on the frontier that matches their risk tolerance. Finally, portfolio strategy must age with the client. Rebalancing enforces "sell high, buy low" discipline, and glide-path approaches (used by target-date funds) automatically shift from equities toward fixed income as a goal such as retirement approaches, aligning risk with the shrinking time horizon.

Risk and Performance Measurement

The Series 66 tests a compact toolkit of risk and performance statistics, and you should know what each measures and how to read it. Standard deviation (σ) measures total volatility, how widely returns disperse around their average. A higher σ means a wider, riskier range of outcomes. When two investments have the same expected return, the one with the lower σ is preferred on a risk-adjusted basis because it delivers that return more reliably. Beta (β) measures only systematic risk, the sensitivity of a security or portfolio to the overall market. The market has β = 1.0. A stock with β = 1.3 tends to move about 30% more than the market in either direction (aggressive); a stock with β = 0.7 moves less (defensive). Alpha measures the return earned above or below what beta predicts through the Capital Asset Pricing Model; a positive alpha signals a manager added value beyond simply taking market risk. Two companions describe a fund's relationship to its benchmark: R-squared shows what fraction of the fund's movement is explained by the benchmark (a high R-squared makes beta and alpha meaningful), and tracking error measures how far the fund's returns stray from the benchmark. The Sharpe ratio ties return to total risk: Sharpe = (portfolio return − risk-free rate) ÷ σ. It answers "how much excess return did the investor earn per unit of total volatility?" A higher Sharpe ratio is better, and it lets you compare portfolios with different risk levels on equal footing. For fixed income, duration is the key sensitivity measure. Duration estimates how much a bond's price will change for a given change in interest rates: a bond with a duration of 7 will fall roughly 7% if rates rise one percentage point, and rise roughly 7% if rates fall one point. Longer maturities, lower coupons, and lower yields all lengthen duration and thus increase interest-rate risk.

Standard deviation measures total volatility; for equal returns, lower standard deviation is preferred on a risk-adjusted basis.
Beta measures systematic risk relative to the market, while the Sharpe ratio expresses excess return per unit of total risk.
Alpha measures return above what beta would predict, and R-squared and tracking error show how closely a fund follows its benchmark.
Duration estimates a bond's price sensitivity to interest-rate changes.

Taxation Strategies

Taxes reduce real returns, so a good adviser plans around them. The first distinction is holding period. Assets held more than one year produce long-term capital gains, taxed at preferential rates; assets held one year or less produce short-term gains, taxed as ordinary income at the client's marginal rate. Because the rate difference can be large, timing a sale to cross the one-year mark can meaningfully raise after-tax return, though the tax tail should never wag the investment dog. The wash-sale rule polices loss harvesting. If an investor sells a security at a loss and buys the same or a substantially identical security within 30 days before or after the sale (a 61-day window centered on the sale), the loss is disallowed for that year. The disallowed loss is not lost forever; it is added to the cost basis of the replacement shares, deferring the benefit. Substantially identical can include call options or a near-clone fund, so advisers rotate into a merely similar (not identical) position to stay invested while keeping the loss. Tax-loss harvesting deliberately realizes losses to offset realized gains. Losses first offset gains of the same character, then the other character, and up to $3,000 of net loss may offset ordinary income per year (verify the current figure), with any remainder carried forward indefinitely. Several other tools improve tax efficiency: qualified dividends are taxed at the lower long-term rate rather than as ordinary income; donating appreciated securities held long-term to charity can yield a deduction at fair market value while avoiding the capital-gains tax; municipal bond interest is generally exempt from federal tax; and holding tax-inefficient assets inside tax-deferred accounts (asset location) shelters their income. One trap to remember: interest on private-activity municipal bonds may be a preference item for the alternative minimum tax (AMT), so a high-income client's "tax-free" bond can still generate a tax bill.

Retirement & Estate Planning

Retirement accounts differ mainly in when they are taxed, and choosing between them is a common exam scenario. A traditional IRA generally offers tax-deductible contributions and tax-deferred growth, but every dollar withdrawn is taxed as ordinary income, and withdrawals before age 59½ usually incur ordinary income tax plus a 10% early-withdrawal penalty (with narrow exceptions such as first-home purchase, higher education, or disability). A Roth IRA reverses the timing: contributions are made with after-tax dollars and are not deductible, but qualified distributions, including all the earnings, come out entirely tax-free once the account has been open five years and the owner is 59½. Roth suits clients who expect to be in a higher bracket later or who want tax-free legacy assets; traditional suits those seeking a deduction now. Moving money between plans requires care. A direct (trustee-to-trustee) rollover preserves tax deferral with no withholding and is the safe method; an indirect 60-day rollover risks mandatory withholding and a missed-deadline tax bill. A Roth conversion, moving traditional dollars into a Roth, is fully taxable in the year of conversion, so the client should plan for that liability, ideally paying the tax from outside funds and spreading conversions to avoid jumping brackets. Estate and gift planning uses trusts and the gift-tax exclusion. An irrevocable trust removes the transferred assets (and their future growth) from the grantor's taxable estate, at the cost of giving up control, whereas a revocable living trust avoids probate but leaves assets in the estate. The annual gift-tax exclusion lets a donor give up to a set amount per recipient per year free of gift tax and without using the lifetime exemption (verify the current figure, which is indexed for inflation). For education, a 529 plan offers tax-deferred growth and federally tax-free withdrawals for qualified education expenses, with high contribution limits and a special five-year gift-tax election, making it a core piece of a family's comprehensive financial plan; Coverdell ESAs are an alternative with lower limits and broader K–12 flexibility.

Roth IRAs use after-tax contributions with tax-free qualified distributions; traditional IRA early withdrawals generally incur tax plus a 10% penalty.
Direct rollovers preserve tax deferral, while Roth conversions are taxable and require planning for the liability.
